Fed decision, $100 oil and AI spend risks test US stocks

A surge in oil prices to $100 a barrel and mounting doubts over artificial intelligence returns will test investor sentiment as the Federal Reserve decides on interest rates this week.

US equities face a critical week as the Federal Reserve prepares to deliver its monetary policy statement on Wednesday against a backdrop of surging energy costs and a heavy earnings slate.

Brent crude pushed to $100 a barrel on Thursday as Middle East tensions escalated, reviving concerns that policymakers may need to prolong their inflation fight. While the central bank is widely expected to keep rates unchanged, Fed funds futures late Friday showed a 38% probability of a quarter-point increase, according to LSEG data.

Markets are particularly cautious because the meeting is only the second under new Chair Kevin Warsh, who has abandoned forward guidance while committing to the 2% inflation target. Even if rates remain steady, investors will parse the statement and subsequent press conference for clues about the path ahead. Futures currently price in two quarter-point hikes by the January 2027 meeting.

The shifting rate outlook has already pushed the benchmark 10-year Treasury yield above 4.7%, its highest level since early 2025. Higher yields increase borrowing costs for businesses and offer stiff competition to equities.

Corporate fundamentals will also face scrutiny as roughly one-third of the S&P 500 reports results this week, the busiest stretch of the second-quarter season. The roster includes Apple, Visa, Chevron, Coca-Cola, Microsoft, Amazon, and Meta. Overall, S&P 500 earnings are on track to rise 26.5% from a year ago, LSEG IBES data showed.

However, the focus has shifted from headline profits to capital allocation. Artificial intelligence spending has driven stock valuations in 2026, but investors are increasingly questioning whether massive infrastructure investments will deliver adequate returns. Alphabet's recent report highlighted these concerns. Companies could clear earnings hurdles and issue strong guidance, yet still see their shares decline if the market's view on AI spending continues to sour.

Adding to the volatility, investors will also digest a series of updates on the US economy next week. Reports on second-quarter gross domestic product, monthly inflation, and consumer sentiment will provide further context for the Fed's calculations.

"Investors are, to a certain extent, walking on eggshells," said Man Group's Hooper. "And they're more likely to react negatively to any signs of imperfection." She noted that where investors previously saw opportunities in AI, "now they're more likely to see risks."
